ECB paused, Lagarde to step down.

The ECB left the benchmark deposit facility rate unchanged on Thursday, as widely expected, after two hikes in this cycle yet far. Although inflation has moved higher, the Governing Council viewed immediate pass-through effects as limited, while the recent increase in bond yields had already tightened financial conditions. The subsequent press conference, however, left the door open for a rate hike towards end year. This was consistent with market pricing, which has increasingly reflected the likelihood of another rate increase in December, in line with our view. While the council did not explicitly comment on France’s political budget troubles, President Lagarde highlighted that countries with high debt levels must “factor into their fiscal policy plans the fact that interest rates are higher and will probably remain higher for a period of time". As we had noted earlier, the ECB retains a range of effective, though largely untested, instruments, including the TPI, which could be deployed should fragmentation risks re-emerge.

Separately, ECB President Christine Lagarde announced plans to step down after the ECB’s rate review in February 2027, before the term officially ends in October 2027. This move was likely intended to give EU leaders sufficient time to appoint a successor, particularly as France heads into an election cycle in which the right-wing candidate is currently favoured to prevail. Market speculation suggests that the outgoing chief may be in line for a leadership position at the World Economic Forum. Coinciding with the President’s departure, Executive Board member Isabel Schnbel will also be stepping down (to take a role in IMF), alongside Chief Economist Philip Lane (term expires in May). The European Council will appoint the next leader, with candidates from Spain and Netherlands amongst the front-runners. We do not expect the upcoming leadership changes to materially alter the policy trajectory. Incoming central bank leadership is likely to remain focused on managing a challenging mix of external risks, including higher energy prices, lingering El Niño fallout, and rising cost pressures, alongside pockets of softness in the domestic economy.
